I am using the native Apple Mail app to access my emails on my Outlook.com account.

In order for me to know which selection uses the new Modern Authentication protocol instead of the Legacy Authentication, what should I choose when I open up the Mail app to start setting up my account? Is it Microsoft Exchange or Outlook.com?

Which one uses the newer Modern Authentication protocol?

However, I think choosing Exchange is not compatible with most 2MFA or MFA sign ins...
Because I just did a test with my MS Authenticator app. By choosing the Outlook.com, after entering my email and password, the Authenticator app notified me to Deny or Approve logon. But when I selected Exchange to setup my account before, no Authenticator app notifications appeared.

That modern authentication is more on the Office 365 and Microsoft 365 side of things (business and enterprise subscription) than "outlook.com" (aka personal email) thing. If you have an "outlook.com" account, it doesn't matter whether you pick Exchange or "outlook.com". It will be handled automatically. If you have an Office 365 account, contact your account manager for questions regarding how to do modern authentication.
