With the arrival of Apple Music and streaming, would it not make sense for Apple to make a smaller sized iPod touch, perhaps in the form of a new iPod nano?

Leave the ability to run apps other than perhaps built in Apple branded fitness software. This would allow the iPod to sync wirelessly. Perfect size for running. Ideally it would have GPS, but I'm wishing too much since the iPod touch doesn't have that.

This would require data plans and opens up an additional revenue stream with carriers. Plus, it may get more people on board with Apple Music. Maybe it's wishful thinking. :)

I'll be staying faaar away from this idea.

Also, the Nano 6G used to be a thing. But of course, Nanos are artificially restricted from getting any decent size of storage.
 
the iPod touch is already small enough for Apple

As a non-iPhone app capable device, yes.
As a usable (read not Apple Watch) fitness device, it's big and uncomfortable to carry or have in your pocket (especially running or working out).

The nano is almost there, but lacks gps and wifi. That's why a hybrid Nano/Touch would be ideal.
