The old iPhone does not have a GPS chip inside it. It uses the wireless network capability to estimate its location, just like the iPod touch does. Someone correct me if I'm wrong.

It's a little better off with the first generation iPhone than it is with the iPod Touch, though, because beyond seeking out known Wi-Fi hotspots, it's also possible for cellular networks to triangulate a cell phone's approximate position based on analyzing the phone's signal though multiple cell towers when in range. The more points of information that can be incorporated into calculating the phone's position, the more accurate the result can be.
I can verify the iPhone 2G has no GPS. I am using the iPhone 3G with the AUD$19 Australian GPS app 'Metro View' and it works beautifully on the iPhone 3G. The GPS signal is a free signal and there's no charge on downloads which aren't needed!
On the 2G, the GPS app can never pick up a GPS signal ;-(
