The iPhone is partitioned into 2 volumes. One for the OS and Apps, the other for user data such as SMS messages, music, video, etc. That slider bar that you see is to resize the partition for OS and apps. This will allow for more applications, themes, etc to be loaded on your device. iPhone Dev team recommended allocating 1000MB to this partition at one time, but I am not sure if this is still true or not. According to Cydia, I have 50% free on my system volume. I'm not too heavy a app/theme user so I guess I'd recommend at least 700MB to be on the safe side. :)
