I've got a 3GS locked to O2 (UK), on 4.3.1. Baseband 5.16.02.

Whats the best way to unlock it? Do I need to update the iOS first, then jailbreak it?

I did try updating to 5.1.1 but iTunes wont allow it, says not eligible, any suggestions guys?

You can either update to the iPad baseband, then downgrade back to 5.13.xx and unlock with ultrasn0w after jailbreaking.

Or, you can try and see if o2 will unlock the iPhone for you. You may have to pay for it.
 
Before you attempt to install the ipad bb and then downgrade it to unlock it make sure your 3GS is compatible.
Post the first 5 digits of your serial number.
if its not compatible you can cause permanent damage to it and fry all wireless radios inside if you install the ipad bb.
