If you only need to view on the iPhone and not on a monitor, there is no sense ripping any higher than 480 horizontal pixels, so that would make it even smaller.
I suppose, if you want to have the option of switching. But I'd think most people know how they like to watch movies (letterboxed or not). If they want to watch full-screen , they should just crop the sides during the encode and use that bandwidth for the visible part instead of wasting it.Not entirely true. Some people prefer to have the video full screen, e.g. on the videos that have black bars above/below or left/right of the video you can crop them slightly to make them full screen.
If this is the case, and you are only watching videos on the touch, you should rip videos so that the video is at least 480x320.
What do I mean by at least? Well let's say you have a 640x480 video. You should rip it to 480x360. This keeps the aspect ratio AND allows you to watch it in the normal aspect ratio or the touch's aspect ratio at full resolution.
This isn't a big deal on 640x480 video, but let's say you had a VERY wide video: 1024*480 (I have a movie like this). Converted directly for the touch you'd have 480x225 video that takes up a little over 2/3 the height of the touch. Rip it to 680 x 320 and you can play it clearly in either aspect ratio.

I just want to point out this resolution wouldn't work on any iPod. Both vertical and horizontal resolutions must be divisible by 16.
