My OEM headset with the iPhone 3G stopped working (yes I know this headset sucks :) ).

Will Apple replace it for free - considering it is still under warranty?

Most likely, I had mine replaced when the clicker button stopped working. Just bring your phone along too so they can verify you're still covered under AppleCare.
 
Yep. Make an appointment at an Apple Store (or call support) and they will just hand you a new set of headphones.

Yes, you can either call Apple Technical Support and then will ship you out a replacement headset next day or you can visit an Apple Store and they can replace it at that time. I have done this several times with my iPhone, and other family members' iPod touches and iPods.
