I just bought a used iPhone that is in the same state, Activated then canceled so it has all functionality except the cell radio. I too want to know if I update to 1.1.1 or even 1.0.2 (my phone is at 1.0) will it deactivate my phone?

Its no problem. Its the phones that have be unlocked to work on another carrier that could get hosed. Although there are now methods to get most if not all of the functionality back with those.

So even though the phone's sim is not active, it will still update just fine as long as you have not modified the firmware.

If you have installed third party apps, also no problem, but you will lose them.

Here is the kicker though. If it gets RESTORED for some reason, you will have to activate it or use a third party utility to do so. The other option is to give the phone to another iPhone user. Have them put their sim in your phone, then update and activate and then swap sims back. I think your phone would only report "invalid sim" or no service but the phone should be unlocked.
