Restore the iPhone in iTunes and when it reboots, it will ask if you want to restore it from a backup. Choose the backup and click continue. After a second reboot that will be you all set up again!

When I click Restore a pop up comes up that says "do you want to back up the settings for the iPhone (My Phone) before restoring the software?"

Then it has Cancel, Back Up or Don't Back up.

Which should I choose?

Go for don't back up as it is asking if you want to back up its current state. You want to restore it to factory settings to restore it from a previous back up.
