Yep, Theres even pictures of an ipod touch with a camera on it, here on macrumors.

There were pictures of a touch with a camera in it, and enough pre-release cases from manufacturers to prove that the touch was on track to have a camera.

iFixit even found the corresponding space in the innards of where the camera would've been, but rumors abound told us that there were last-minute problems with the camera, so Apple scrapped it in this generation at least.
