Hopefully someone can explain the reasoning behind this.

When I first got my MBP M1, and first setting it up, I could of sworn that the iWorks office apps were installed already.

But I had to perform an Erase All Settings and Data and those apps are not there anymore by default after setup. Any reason why?

By the way, maybe I removed them after the first initial setup. Maybe that’s why?

Those apps are not part of the core OS installation so they, along with any other apps that get added in, would be deleted if you erase all contents and settings. They’re free to download from the App Store.

Then how did they get there when I first setup my MBP right after I received it?

I will install them from the App Store.

Apple puts an assortment of their apps which are separate from what comes with the operating system on new Macs. They’re all free.

They weren't there. Your memory is incorrect.
They were - they come pre-installed (as do iMovie and GarageBand) on new Macs.

They aren't part of the macOS software but can be downloaded for free from the App Store.
