Is it possible to just copy a purchased app file from the itunes folder where they're stored, install the newer version of the app and then if you don't like it, drag the older file back into the itunes folder and sync the iphone? Does it just re-install the older version again or is there some sort of protection that stops it from working.
 
Nothing to stop you doing it. I have done it a few times. And it's always best to also backup all your .ipa files elsewhere, precisely for that reason.

But you shouldn't remove/replace the file directly from the ~/Music/iTunes/Mobile Applications/ folder, instead just add the .ipa file to iTunes via drag n drop or double-click, so that it registers properly in the iTunes database.

You'll need to delete the newer version app from your iPhone (you will lose your app's settings, preferences...).
You don't need to delete the app from iTunes. Simply drag n drop the older version app in iTunes and you'll be prompted to replace (see snapshot).
Then with your iPhone connected, check that the app is still selected to be synced, and sync your phone.

If you didn't backup the original (previous version) .ipa file, then you're pretty much out of luck.
As I said above:
it's always best to also backup all your .ipa files elsewhere, precisely for that reason.

You might want to check your deleted folder for the ipa, I'm running windows so when an app is updated the old version is placed in the recycle bin. Should be that same for Mac. Just don't do a restore, but copy it to a temp location or drag it back into itunes.

thanks for the help guys, i think i am sol because i deleted it from the bin after i upgraded :(
