I have the same issue. Tried deleting iTunes downloaded update and re-downloaded it. Restarting iTunes and Mac and iPhone and nothing seems to work.
Update: I was originally having the problem with an iPhone 4 and now when I try it with an iPhone 3GS it does the same thing. So it must have something to do with my MacBook Pro

I did it and it seems to be working now. I'm mid update. But one questions... WHY? Everyone in the world shouldn't have to edit their hosts file to get an iPhone update to sigh with Apple!

well, when you crack a lot of software you block hosts to bypass veryfications. i assumed this would work. but yes it's ridiculous, but at least we can update now.

well... how did you get it to work? cuz i'm having the same problem. NOT jailbroken iPhone 4 CDMA update to 4.2.10
