You can use any internal/external drive. It backs up all your data including your operating system and preferences. You can enter time machine at any time and bring back files you have deleted. The bigger the backup drive... the further back in time you can go.
I set mine to back up my system drive (OSX + Apps) and my working drive. All finished work is backed up off site.
I use to back up files individually but now i just plug in my external drive (2TB FW800) and let it back up every hour. It doesn't duplicated everything every hour, just the changes.
It's basically a external hard drive that backs up your computer automatically. You just set it and forget it and it takes care of the rest.
If I were you id get a 256+2TB and an external FW800 drive for ur TM backup!

A FW800 drive will cost less than half the price of a Time Capsule..
You could benefit from using a Time Capsule.
