One of my friends is offering to buy my iPhone 3GS since I no longer use it.

Here is where we are now:

Me) iPhone 3GS activated, but no SIM installed. My data is still on it.
Him) iPhone 3G activated with his SIM installed. (He has AT&T)

What is the best way to make sure everything works when I give it to him? What does he need to do after receiving my iphone?

go to settings and go to erase all content and settings

he should install his sim in and set it up as a brand new iphone after

why do you no longer use your 3GS? did you move onto a new phone like a nexus 1 or something?

Moved onto a blackbery 9700.

How is my friend able to copy over all his data if he sets up as new phone?

he has to sync his iphone with his itunes

itunes should back up your iphone

then when he inserts his sim into your iphone 3Gs, plug that into itunes, and he should click the button restore from backup i believe

after that, he should see a list of iphone backup files and he should pick the most recent one
 
Since I'm going to wipe my phone with the erase content option, that will set it to the unactivated state.

What will happen when he puts his iPhone SIM into it and hooks it into iTunes?

When he plugs in the phone to his computer, iTunes will launch and detect a new phone and he just follows the instruction to setup and activate the phone. Once activated, he should get a prompt to be able to restore from a backup. If he doesn't he can just right click on the iphone icon and do a manual restore backup that way.
