I bought a 40 Gig Apple TV figuring anything I buy from Apple via iTunes store I could transfer to my iMac, freeing the limited space. Is this possible, or should I have bought the 160Gb version?
 
Anything you buy from iTMS is going to end up on your computer no matter what. If you buy it from your ATV, it will sync back to your computer. Rented movies are from the ATV only.

The 40 gig model is fine, since streaming works so well. The only reason to get the 160 gig model is if you don't want to have your computer on and iTunes up and running every time you use your ATV. It simply allows you to sync more content to it.

I got the 160 gig model because it was a gift. Otherwise I would have saved the money and bought the 40 gig one.
 
I'm still not really sure what I'm doing with this thing and would love some help. I haven't really seen a post with definitive instructions on this. I had a MB with 80 GB hard drive and Apple TV with 160 GB hard drive and always wanted things to stay on the Apple TV as MB was full. Add to that a separate 200 GB external drive (USB) for MB that I stored content on for a while.

Current state:

Just added a 320 GB drive to MB. Yeah! Best thing ever, but what now? At some point I stopped letting my MB see my Apple TV as it wasn't big enough to hold stuff.

What I want now:

Apple TV holds as much content as possible so I don't have to have MB streaming. MB has same content so I can watch it on the road. External drive backs everything up.

Why can't I decide where thing reside? Is there already a post on this?

You can enable the USB port, connect an external USB drive (any capacity) and use it as your primary storage location, i.e. tell iTunes to syc its content to the external hd instead of doint it to the internal HD.
 
Just put all your content on your MB and then set as much of it as you can (or all of it if you have less than 160 gigs worth) to sync to your Apple TV. Then you don't have to worry about streaming. Use your external drive with Time Machine as a backup.
