Is the reason my wife can't turn on two-factor authentication on her iPhone (the option isn't even in the settings) because she uses her AppleID for iCloud, but my AppleID for iTunes?

I thought I read this somewhere but can't find it.

On your iPhone, iPad, or iPod touch with iOS 9 or later:
  1. Go to Settings > iCloud > tap your Apple ID.
  2. Tap Password & Security.
  3. Tap Turn on Two-Factor Authentication.
Does this help?

I have 2FA on my iCloud account and use a separate AppleID for iTunes and it works fine on my iPhone... so it can be done.

I'm not following what you mean by two-step?

Two-step is the old method where you have to setup a recovery key and you get 4 digit codes sent when logging in.

Two-factor is the new method with 6 digit codes sent. You can only setup two-factor on iOS 9 or El Capitan.

Ah.... gotcha. I cannot recall ever using the old method, I believe I only activated it when 2FA came out.

I have the two-step authentication turned on for one account which I use for the App Store (sends the code via SMS) which I activated on the AppleID management website.

The other account has the new two-factor authorization (where it shows a map on your devices) for my iCloud account.
