Is this possible? I'd like to achieve this hopefully with cables rather than a LAN connection. I can get either thunderbolt cable or usb cable but before buying anything, I want to make sure if this is possible at all? My hunch is that it won't work even if I just hook up my MBA (Lion) to my iMac (Mountain Lion) with a thunderbolt cable. Do I need some app for this? If so what would it be?

There's an app called Airserver that should let you use Airplay between the iMac and MBA although I have not used it. Gigabit ethernet would be the fastest way to connect them but you would need an ethernet adapter for the MBA. I'm sure there would be some latency however. https://www.airserver.com/

Why would you want to use an MBA as an external screen though?
