So recently, my PowerBook finally died, and I bought a brand new 17" iMac c2d. While using my PowerBook, I used Windows XP occasionally via VPC 7 (to watch Netflix On Demand).

I'm interested in using Parallels, but is there a way to 'migrate' my VPC XP image to Parallels?

Yes and it's really easy.

Make sure you have the latest build of Parallels. Fire up the migration software and select convert VPC. Point at the XP virtual file and it will create a new Parallels image based on your VPC image.

Once done it will load the Parellels drivers and then you are good to go.

Okay, so the transition went pretty smoothly, but when I booted into XP, it threw up a "you've changed hardware, re-authenticate your purchase" thing. Not really sure what I'm supposed to do here.

Maybe you should contact Microsoft support? Did you find the solution already?
