I have a generation 1 iPhone, currently in firmware 2.1 but unable to activate it, since I no longer have a contract with AT&T.

My preference would be to simply bypass activation using PwnageTool or any other, but I DON'T want to Unlock or Jailbreak. I have a hardware unlocking chip, so I would prefer to use that and leave the phone as is.

Is this possible? Anyone can let me know which tool or what I would need to do? It it's through PwnageTool, which options do I have to disable? I think I can avoid the unlock, but probably not the Jailbreak using PwnageTool, is this right?

activate/jailbreak come together hand in hand

Only if you want. In my experience, activating during jailbreak renders the phone useless. This has happened to be on 1.x firmwares on EDGE iPhones and 2.x firmwares on EDGE and 3G phones.

It shows 1 bar of service and never works.

I would suggest, unless you are going to unlock or just not use it as a phone, do not faux activate it.
 
I bought an iphone 3g (2.0) on ebay 2 month back and it was locked to at&t but it was activated (ie the phone worked with no sim card).

I was using the sim ship unlock.

Until I went to the settings of iphone and made a full settings/data reset. After that, when I switch on the iphone, it asks me to insert a valid and unlocked sim card.

What to do? Will the activate using the winpwn or the other pwnage tools help me?
