This bounding box just all of sudden appeared around everything I do in Illustrator cs2. What exactly is it and what go is it?

Possibly because you accidentally turned the viewing option on with its keyboard shortcut? (Shift-Apple-B)

Choose: View > Show Bounding Box or View > Hide Bounding Box.
 
Actually, I believe it's an "isolated group," though I have no idea what it does. You can get rid of it by control clicking and clicking on "Exit Isolated Group."

A search of Illustrator's help file revealed nothing about isolated groups.
