Firstly, Lion will perform an upgrade by default. This means that all your settings, apps, files, etc. will all be exactly where you left them. I'd still recommend finding a way to backup your files just in case.

Lion Server is mainly for servers. It includes network specific apps. Time Machine works with an external hard drive bigger (capacity wise) than the one your computer has built-in.

Do a TimeMachine backup just before you install through 'Torrent DMG' or AppStore when it launches and you can ensure even if something goes wrong (it won't, it's very simple) you can always revert back with a format and an older OS and start again.

PS, don't spend money on a time capsule, just buy a external USB hard rive the same size as your current space used on your HD with a bit to spare.
