I noticed it doesn't sync with devices that I have "read" the email. So for example, I read it on my phone, my Mac Mail thinks it's unread and vice versa. This isn't the intended functionality, is it?

Yeah...I don't think it is.
I think MobileMe is having some issues.
My e-mail stopped pushing for a bit now and also I deleted e-mails on my phone - they show up in the trash AND the inbox on mobileme browser.
Isn't it suppose to be if I delete on phone, it deletes on mobileme? vice versa just as if its on Mail App (using IMAP).
Hope they sort it out pretty soon.
I can confirm now that Mac Mail does indeed sync, when an email is read off the iPhone. I believe that process takes place when your Mac Mail fetches from MobileMe; assuming your iPhone has notified MobileMe that the email has been read.
However, if you read an email on your Mac Mail, the iPhone mail badge does not go away. If you go into your iPhone mail it will show it as being read though.

MobileMe only pushes new mail out, it does not push out when you have read the message on another device.
When you open your mail client on the iphone, it does a quick IMAP check of the server and updates the message's status.

I did this test on Windows Vista, Outlook 2007, MobileMe and iPhone v2 not 3g).
It appears to work but takes a very long time (about 5-10 min). I tested by opening a mail message on each of the 3 to see if it would show read on the other 2. I found that they all work with each other. Open with iPhone shows on MobileMe and Outlook. Open with Outlook and it shows on MobileMe and iPhone. Open with MobileMe and it shows on Outlook and iPhone.

Ok, right, that makes sense given the situation I mentioned earlier. Hrm, but that's a minor annoyance - say I'm on my desktop all day, at the end of the day my iPhone badge will show 20 new emails but they have already been read.
The better situation is when you're on the road, checking emails from iPhone. You go home and launch Mail it will fetch, therefore keeping it in sync.
Oh really? So let's say you shoot yourself an email, which is pushed to your iPhone and your Outlook client has it as well. You read it in Outlook and your iPhone badge (new email) goes away??
Yes. Did you read I said it takes a long time. I think it may be related to receiving new mail that causes it to "Sync" with MobileMe Cloud. Not really sure of the timing. However, I did notice that maybe I was mistaken about "read it on the iPhone" which then shows as read in Outlook. It does show as read in MobileMe (given more activity and/or time) but I am not sure it then shows as read in Outlook in all cases.
Actually I just tested again and Outlook does not remove the envelope to the left when you read on the iPhone but it does change from BOLD to NOT BOLD indicating that it was read by somebody else (I think). However, this indication does not happen until MobileMe (the cloud) shows that it was read (indicated by the blue ball being removed).
I think I now know what you mean by "iPhone badge". You mean on the iPhone Main Screen where there is a RED number on the Mail applicatoin Icon. Right? In the past I was always in the Mail application. I now tested again but this time I did not leave the iPhone Main Screen. I first sent 2 messages which then show 2 on my iPhone main screen within seconds. Again, took a long time but the number did reduce after I read the message(s) in Outlook. Again, I believe it did not change until I recieve new email (or at least a timing thing). I sent 2 messages, then went into Outlook and read both, then waited for MobileMe to show as read, then sent another message and the number on the iPhone reduced from 2 to 1 (there were 3 total messages). I did not go into the mail app, just watch the main iPhone Screen. Maybe you are not sending new email so your iPhone does not have any activity and maybe it does not update the status. Again, I did not test where there was no activity over say 30 min.
Yeah that seems to agree with my findings. I read email in Mac mail and sat and watched the iPhone badge (right, the red notification showing new emails)... never went away. Then later on I sent another email to myself and noticed the badge on the iPhone went to 2 and then back to 1 quickly (because it recorded the first as being read).
