I just had the problem where my Mac would say, "Unlocking with Apple Watch," spin for a few seconds, then prompt me with a password. I discovered that the problem was my watch wasn't connected to my wifi. Now, I would argue that it should have worked with just Bluetooth, but whatever. I followed the steps on this page:

http://www.iphonehacks.com/2015/05/how-to-ensure-apple-watch-is-connected-to-a-wi-fi-network.html

And got my watch to connect to Wi-Fi, which it finally did. (I've actually had this problem forever on my home network but just figured my watch was too far away from my router.) Now it works like a champ.

A little bit of info would've been nice, but, then they wouldn't be the Apple we know. :|

Thanks @John6Plus !
My CAT enabled Mac Pro 4,1 (fw upgraded to 5,1) running macOS Sierra can now be unlocked by my Apple Watch.
I had the options selected before, but would never unlock.
Used the link you provided and disabled BT on my phone. My watch went from Disconnected to Connected and could access my Wifi.
Locked my Mac Pro and tested the unlock with my apple watch and it worked successfully.

Appreciate the post greatly - made my day !!

If anyone is having trouble setting this up, your Mac's WiFi needs to be turned on. I was plugged into Ethernet with WiFi off (for initial Time Machine backup post-Sierra) and was getting an error message trying to set this up. I was surprised System Preferences didn't tell me this.

Worked immediately once WiFi was turned on on the Mac too.

After initially getting it to work, I was having problems with this after I updated my iCloud account's contact information this arvo. My issue was that the checkbox in System Preferences disappeared entirely. I was finally able to solve the issue by going to the Watch app on my iPhone, then General, and then Apple ID. My ID was listed but there was a Sign In button... I tapped that, entered my password, and after a long time spinning it said that my password was incorrect, but then everything started working. The same view in the Watch app now shows that it's signed in.

On a related note... Apple really needs to buckle down with QA. This level of bugginess is something noteworthy of a company like Microsoft.

The two-factor authentication needs to be enabled for you Apple ID from appleid.apple.com. If two-step has been enabled for a long time before Apple upgraded to two-factor, disable it and enable two-factor.

I tried it, alas it still doesn't work. My Watch does connect to Wifi ( I can turn off my iPhone completly and still use Siri on the watch ), but the Mac still prompts me with a password login after the "Unlocking with Apple Watch.." message.

I give up ...
