The flashing question would be because you erased the drive and there is no OS. But you should be able to get to the boot manager screen with an option key boot still. Are you using a USB or BT keyboard.
Yeh I'm using a usb keyboard on the front holes of the mac. One thing I did notice is the usb plug part on the mouse and keyboard are different; one is slightly rounded, one is sharper...but wiukd a different keyboard make a difference ..?
One thing I thought is that I can access disk utility when I insert the cd..can I access the boot menu from this way?. But holding option with cd at startup doesn't work.

Ok I've just noticed the keyboard is not functional until after the flashing folder shows. The way I found this out is that the caps lock and the cd eject button work after the folder flashes but not before
