Hmm, you improvised and came out with a great looking iPhone. The matte looks fantastic in my opinion. Not on the black, but definately on the white. I'm still fond of a gloss look though.

When people used to take a scotch brite to the back of their iPod to give it a brushed aluminum look, somebody asked Apple if it would void their warranty and Apple said no. They could have the same policy for this.
ThisApple has been known in the past to replace iPods that have been brushed on the back. They don't care because you're just basically scratching the iPhone which actually doesn't affect the way it works. So if the home button stops working for some reason, they can't say "Well, you took sandpaper to the back so it messed up the home button".

A few questions:
1. Does it look like there are tiny scratches all over the back or is it smooth?
2. What do you recommend for the type of sandpaper for this mod?
3. Did you use a swirling motion or up and down?
I think it looks totally cool. I bet you don't have to worry about fingerprints anymore.

you tried to remove the scratches on the back of your phone
you successfully removed the deep scratches but you were unable to get it back to its full polish so you settled on a "matte" finish
I think that's what most likely happened
This is why I do not recommend the "polish" kits out on the market right now. They will remove the scratches but will not restore the original polish and clarity of the plastic ( probably only up to 85-90% clarity)
to do a proper job you need some real polishing pads + polishing creams (meguiars 105 and 205 )
Just a little update guys. I found out that I got a little too careless with all that sanding/polishing and I manage to get some micro scratches on the camera lens cover. My pictures are turning out really hazy. I'm going to try to get it replace through Apple. They're most likely going to ask me to pay for a 200 out of warranty refurbished iPhone. Or I could buy the part and disassemble the phone myself. Only thing is that an iPhone repairman told me that no one has released the camera lens replacement for the 3GS yet. Dilemma...
So if you're gonna attempt this. Please cover the camera lens cover with a sticker or something!
I would be real careful doing that to a black iphone. I believe that black iphones are actually white plastic coated with a black enamel. The reason I think so is that I got a small scratch on the back of my black 32gb 3Gs and it is white underneath.
Or instead of sanding your phone down which seems a bit drastic you could get what I have on my phone, a product called Wrapsol (similar to Best Skins ever). It is a skin that you apply to the phone and it makes the texture matte and finger print free. It also protects and hides scratches.

Not saying that doesn't look cool as I love my matte finish, just sanding the phone seems a bit drastic and as you found out, is a bit risky if you aren't careful.
